In the second quarter of 2026, investment management firm Baron Capital’s Baron Partners Fund achieved a noteworthy 16.61% gain, surpassing the Russell Midcap Growth Index and the Russell 3000 Index. Over the past year, the Fund has delivered an impressive 48.75% return, significantly outperforming market benchmarks. Despite these strong results, Morningstar, Inc. (NASDAQ:MORN), a key holding, experienced a decline, reflecting broader market concerns about the impact of generative AI on traditional data and research businesses.

Morningstar Navigates Generative AI Headwinds Amidst Solid Performance

In their detailed investor letter for the second quarter of 2026, Baron Capital's Baron Partners Fund shed light on their performance and key portfolio holdings, particularly focusing on Morningstar, Inc. (NASDAQ:MORN). The investment management firm noted a 16.61% gain for its institutional shares during the quarter, comfortably outperforming both the Russell Midcap Growth Index (14.55%) and the broader Russell 3000 Index (15.44%). Year-to-date, the Fund has delivered a 10.40% return, surpassing the Russell Midcap Growth Index's 7.27%. Over a full year, the Fund's impressive 48.75% return significantly eclipsed the Index's 6.17% and the Market Index's 22.82%, highlighting consistent outperformance in four of the last five years.

However, the letter also detailed the performance of Morningstar, Inc., a prominent U.S.-based financial services company recognized for its investment research, ratings, and data platforms. Despite Morningstar's strong financial fundamentals, its stock (NASDAQ:MORN) saw a 9.79% decrease during the quarter, contributing negatively to the portfolio's overall performance. As of August 14, 2026, Morningstar's shares closed at $207.41, with a market capitalization of $7.78 billion. The stock exhibited a one-month return of 20.76%, yet faced a 19.78% loss over the preceding 52 weeks.

Baron Partners Fund attributed this downturn primarily to persistent investor anxieties regarding the potential disruptive force of generative AI on Morningstar's established data and research divisions. These apprehensions led to a compression of valuation multiples across the information services sector, exerting pressure on Morningstar's stock. This occurred even as the company's core businesses continued to report healthy financial outcomes, including an 8% organic revenue growth and an 18% increase in adjusted EBIT over the past twelve months.

The Fund maintains a positive outlook on Morningstar, viewing it as a robust collection of high-quality, difficult-to-replicate data businesses. They emphasize that AI technologies rely heavily on trustworthy, structured, and auditable data, an area where Morningstar is considered a market leader. Additionally, Morningstar’s management has actively engaged in share repurchases, buying back $300 million in the most recent quarter and a total of $1.1 billion since 2024. The stock is currently trading at a substantial 63% discount to its average multiple over the past three years, suggesting a potential undervaluation.

This situation presents a fascinating dichotomy for investors. While market sentiment, driven by fears of technological disruption, has led to a pullback in Morningstar’s stock, the company’s underlying financial health and strategic importance in the data landscape remain strong. This suggests that the current market valuation might not fully reflect Morningstar's intrinsic value or its capacity to adapt and thrive in an evolving technological environment.
